The Wooden Torch is a melee weapon introduced in Hitman 3. Attacking a target with the torch will not set them ablaze; instead, the fire will go out. Its intended purpose in the game is to light the Braziers around Ambrose Island.
The flames are mostly for visual effect, and merely carrying the lit torch through bushes or near people's clothing will have no effect. However, the torch can ignite flammable substances such as leaking propane or oil puddles.
